On adobe photoshop 7.0, how do you fade one picture into another picture like this one below. like...in the middle, they faded it..

Eraser tool. Circle size 55px and up.

Any of the circular brushes over 55px when used as an eraser will achive the effect you asked for.
However, you eraser farther away from the image then you normally would. Just.... Practice with the erasers, you need a lot ofpractice to get it to look 'perfect'.
